ADR

A certificate issued by a U.S. bank representing shares in a foreign stock, traded on U.S. exchanges just like domestic stocks.

An American Depositary Receipt (ADR) is a certificate issued by a U.S. depository bank that represents a specified number of shares in a foreign company's stock. The ADR trades on U.S. stock exchanges, such as the New York Stock Exchange or Nasdaq, and is priced and settled in U.S. dollars. This structure allows domestic investors to gain exposure to international companies without the complexity of opening foreign brokerage accounts, executing trades on overseas exchanges, or managing cross-border transaction rules. ADRs are created when a U.S. financial institution purchases shares of a foreign company on its local exchange and holds them in a custodian bank. The institution then issues receipts representing those shares to the public. ADRs can be structured in different ratios; for example, one ADR might represent one foreign share, a fraction of a share, or multiple shares. Dividends paid by the foreign company are converted into U.S. dollars by the depository bank and distributed to ADR holders, net of conversion fees and foreign tax withholdings. Investors utilize ADRs to diversify their portfolios globally while maintaining the convenience, liquidity, and regulatory protections of the domestic market. However, ADR investors must remain aware of unique risks. Even though the ADR trades in U.S. dollars, its value fluctuates with the exchange rate of the foreign company's home currency. Additionally, foreign governments may levy withholding taxes on dividends, and depository banks often charge small custody fees that are deducted directly from dividend payments.

A foreign automaker's local shares trade on the Frankfurt Stock Exchange at 80 Euros each. A U.S. bank establishes an ADR program where 1 ADR represents 0.5 shares of the local stock. If the Euro to USD exchange rate is 1.10, the value of 0.5 local shares is 40 Euros, making the fair value of the ADR equivalent to 40 1.10 = $44.00 USD.
