Discounted Cash Flow
Valuation method that estimates intrinsic value from projected free cash flows discounted to present.
Discounted Cash Flow (DCF) is a valuation method used to estimate the value of an investment based on its expected future cash flows. The core premise of a DCF analysis is that a dollar received in the future is worth less than a dollar today because of the time value of money and the uncertainty of future events. By projecting how much cash a business will generate in the future and discounting those cash flows back to the present day, investors can estimate the intrinsic value of a stock or project. To perform a DCF analysis, an investor projects a company's free cash flows over a specific forecast period (typically 5 to 10 years) and estimates a terminal value to represent the company's worth beyond that period. Each of these future cash flows is then discounted back to the present using a discount rate, which is typically the company's Weighted Average Cost of Capital (WACC). The sum of all these discounted future cash flows represents the estimated intrinsic value of the business. Investors care about DCF because it focuses on actual cash generation rather than accounting profits, which can be easily manipulated. It allows for a highly customized, bottom-up analysis of a company's financial health. However, a major pitfall of DCF is its extreme sensitivity to inputs. Small changes in growth rate assumptions, profit margins, or the discount rate can lead to wildly different valuation estimates, making the model only as reliable as the assumptions used to build it.
An investor wants to value a company that is expected to generate $100 in free cash flow next year (Year 1) and $110 the following year (Year 2). After Year 2, the company is expected to be liquidated for a terminal value of $1,200. Using a discount rate of 10%, the investor discounts each cash flow to the present: Year 1 Present Value = $100 / (1 + 0.10)^1 = $90.91; Year 2 Present Value = $110 / (1 + 0.10)^2 = $90.91; Terminal Value Present Value = $1,200 / (1 + 0.10)^2 = $991.74. Summing these values ($90.91 + $90.91 + $991.74) gives an estimated intrinsic value of $1,173.56.
