Fair Value
Estimated intrinsic worth of a security based on fundamentals.
Fair value is the unbiased estimate of the potential market price of an asset, security, or service. In investing, it represents the intrinsic worth of a stock or bond based on its underlying financial fundamentals, rather than its current market price. While the market price is determined strictly by supply and demand on an exchange, fair value is calculated by analyzing a company's future cash flows, growth prospects, risk profile, and profit margins. Analysts and investors calculate fair value using various valuation models, most notably discounted cash flow (DCF) analysis or multiplier-based comparisons. Because these models rely on assumptions about future growth rates, discount rates, and economic conditions, different analysts can calculate different fair values for the exact same asset. It is an estimate, not an absolute certainty. Retail investors care about fair value because it serves as a benchmark to determine whether a stock is overvalued, undervalued, or fairly priced. If the market price is significantly lower than the calculated fair value, the stock may represent a buying opportunity with a built-in margin of safety. Conversely, if the market price exceeds the fair value, the stock may be overvalued, suggesting it might be time to sell or avoid purchasing. A common pitfall is treating fair value as a guaranteed price target. A stock can remain undervalued or overvalued for years if the broader market does not recognize its underlying value, or if the initial assumptions used to calculate the fair value were overly optimistic.
An analyst projects that Company A will generate steady cash flows and applies a discounted cash flow model to estimate its intrinsic worth. Based on these projections and a 9% discount rate, the analyst calculates the fair value of the company's equity to be $10 million. With 100,000 outstanding shares, the fair value per share is $10,000,000 / 100,000 = $100. If the stock is currently trading on the stock exchange for $80, it is considered undervalued by 20%.
